That's not terribly stupid in an age where information technology IS being used with animals as surveillance methods. For example, anti-terrorism wasps! (http://esa.confex.com/esa/2006/techprogram/paper_23662.htm)

They aren't crazy for suspecting that hey, maybe squirrels found not in their normal habitat are something other than innocent squirrels.

Maybe a bit paranoid, but if you look closely the US - pioneer in electronic surveillance these days - is indeed out to get Iran the "Axis of Evil" member.

No, the crazy thing was arresting the squirrels. I mean even if they were accomplices it's clear they had no choice in the matter.

Just drop them off in the general area. They can't go very far and will tend to cluster towards places where they can find food. As to whether they make it, I imagine they're disposable...

Didn't the military develop a way to mount a camera on a cockroach and control its movement? I thought I heard about that once - it's not just a gag from The Matrix, I don't think. :p
