Is there a reason images don't post the actual picture, but a link to the picture?

I think that is because you have your options set to not display pictures. To fix this, go to the user control panel (the "profile" link under the NS banner), and if you go to "Edit Options" on that page, there will be an option called "Show Images (including attached images and images in [IMG] code)" in the "Visible Post Elements" sub-section of the "Thread Display Options" section. Check that box (and the avatar and signature boxes if you want), and go to the bottom of the page and click "Save Changes". That should fix your problem.
